Basel II, officially known as the Revised Capital Framework, represents a significant update to the original Basel Accord (Basel I). Its primary goal is to enhance international banking supervision by creating a more risk-sensitive capital adequacy framework. Introduced by the Basel Committee on Banking Supervision, it aims to ensure that banks hold sufficient capital to cover the risks they undertake.

Pillar 1: Minimum Capital Requirements
This pillar focuses on refining the calculation of minimum capital requirements for credit risk, operational risk, and market risk. Basel II moves beyond the simplistic approach of Basel I, which primarily focused on credit risk. It introduces more sophisticated methodologies for assessing risk, allowing banks to use internal models, subject to supervisory approval, to determine their capital needs. This approach encourages banks to improve their risk management practices and align capital with their actual risk profiles. For credit risk, options range from standardized approaches to internal ratings-based (IRB) approaches. Operational risk assessment also includes various methods, allowing banks to choose the most appropriate based on their complexity and risk profile.
Pillar 2: Supervisory Review Process
Pillar 2 enhances the role of supervisors in overseeing banks’ risk management practices and capital adequacy. It emphasizes that banks are responsible for assessing their own capital needs in relation to their overall risk profile. Supervisors, in turn, are expected to review these internal assessments, ensuring they are comprehensive, accurate, and aligned with regulatory requirements. This pillar allows supervisors to intervene early if they identify deficiencies in a bank’s risk management or capital planning. It also encourages supervisors to consider factors beyond minimum capital requirements, such as concentration risk, liquidity risk, and interest rate risk in the banking book.
Pillar 3: Market Discipline
Pillar 3 aims to enhance market transparency and discipline by requiring banks to disclose key information about their risk exposures, risk management practices, and capital adequacy. This increased transparency allows market participants, including investors, depositors, and counterparties, to make more informed decisions about the risks associated with banking institutions. By promoting market discipline, Pillar 3 incentivizes banks to maintain sound risk management practices and adequate capital levels, as their performance and reputation are directly influenced by market perceptions. Disclosure requirements cover a wide range of information, including capital structure, risk-weighted assets, and qualitative disclosures about risk management policies.
While Basel II offered a significant improvement over Basel I, it faced criticism, particularly in the wake of the 2008 financial crisis. Some argued that its complexity and reliance on internal models allowed banks to underestimate their risk exposures. Subsequently, Basel III was introduced to address these shortcomings, further strengthening global banking regulations and promoting greater financial stability.
